Tail risk refers to the likelihood and impact of rare, extreme moves in investment returns typically those beyond three standard deviations from the mean events that standard normal-based models fail to capture Real-world return distributions exhibit excess kurtosis meaning extreme outcomes (both losses and gains) occur more often than a normal distribution would predict Practical Techniques to Model Tail Risk 1. Value at Risk (VaR) & Expected Shortfall (ES / CVaR) VaR computes the maximum expected loss at a given confidence level (e.g., 95% or 99%) over a certain horizon. It's simple but doesn't capture the magnitude of losses beyond that threshold Expected Shortfall (ES), aka Conditional VaR (CVaR) or Tail VaR, measures the average loss in the worst-case tail beyond the VaR threshold—offering a more comprehensive view of tail behavior ES is coherent and subadditive (unlike VaR), making it more suitable for portfolio risk management In practice, ES can be computed using closed-form formulas for certain distributions or via simulation (e.g., Monte Carlo) 2. Extreme Value Theory (EVT) / Peaks-Over-Threshold (POT) Focuses on modeling the tail distribution directly, rather than the entire return distribution. 10L cover at 18K, 1 Cr cover at 35K. Sounds fishy 🐠 It's not fishy. It’s not charity either. It’s math. And it’s good business. Here's the economics behind why cheap 1 Crore covers and and how to deal with it? 1 Crore health insurance available at throw away rates feels counterintuitive. A crore sounds like a huge risk for insurers, yet premiums drop sharply as you go higher. The first question people ask - will insurers pay such high claims?? What you need to understand is Health insurance pricing is based on probability and utilization, not on the size of the cover. You are not buying ₹1Cr protection, you are paying for the probability of needing it. The chance of using up ₹2L in a year is higher. The chance of ever touching ₹1Cr is much much lower. And so Premiums are priced accordingly. Taking the example of HDFC ERGO Optima Secure (family floater): 5L → ~₹4,969 per lakh 10L → ~₹2,836 per lakh 20L → ~₹1,584 per lakh 50L → ~₹784 per lakh 100L → ~₹460 per lakh The first few lakhs cost the most because most claims happen in this range. As you move higher, the probability of claims drops, so incremental cost per lakh falls sharply. For insurers, this is good business. High covers are low-risk, low-utilization revenue. They collect premiums year after year, but very few customers ever make such large claims. High covers also work as a marketing hook. ₹1Cr sounds premium and makes people feel safer, even though most claims are within the first few lakhs. This is actually a win-win. 👉 Insurers are happy offering low-frequency, high-risk covers because they are profitable. 👉 Customers are protected from rare but devastating risks that could wipe out savings and future goals. 🚨 But manage your expectations. A ₹1Cr cover does not mean premium service. Claims are still processed under the same rules: – Reasonable & Customary clause: can cut claims if hospital charges exceed “market average." We have seen hospitals abuse the policy when they realize the customer has a high cover - unnecessarily impacting your cover, and insurer's losses. – Sub-limits and disease caps: can restrict payouts. So what should you do? Buy a high cover. But in a careful combination. IMO - a base policy plus a super top-up is smarter than a straight ₹1Cr policy. A 10L base plus 90L super top-up usually costs less than a single 1Cr policy. ⚠️⚠️ More importantly - It also gives flexibility later. If premiums rise steeply (which they are) at 65 or 70 due to medical inflation, you can decide to drop the base (pay small bills from savings) and continue the super top-up to protect against large losses. High covers are important. Just understand how insurers price them and how they actually work. The size of the number matters less than how well you structure your cover and how prepared you are for the fine print.

Estimating such risk measures for static and dynamic portfolios involves simulating scenarios that represent realistic joint dynamics of their components. This requires both a realistic representation of the temporal dynamics of individual assets (temporal dependence) and an adequate representation of their co-movements (cross-asset dependence). A common approach in scenario simulation is to use parametric models, but these models often struggle with heterogeneous portfolios and intraday dynamics. As a result, Gaussian factor models are widely used to address the scalability constraints inherent in nonlinear models. However, they often fail to capture many stylized features of market data. Stylized facts in finance refer to empirical regularities observed in financial data across various markets and time periods. These facts are considered robust and have significant implications for financial modelling and risk management. Some of the stylized statistical properties of asset returns include absence of autocorrelations, heavy tails, gain/loss asymmetry, aggregational Gaussianity, intermittency, and volatility clustering. Generative Adversarial Networks (GANs) offer a promising alternative to both parametric models and Gaussian factor models, as they can learn complex patterns from data without relying on parametric assumptions. To correctly quantify tail risk, the authors of [1] proposed Tail-GAN, a novel data-driven approach for multi-asset market scenario simulation that focuses on generating tail risk scenarios for a user-specified class of trading strategies. Tail-GAN utilizes GAN architecture and exploits the joint elicitability property of VaR and ES (Expected Shortfall). The proposed TAil-GAN is capable of learning to simulate price scenarios that preserve tail risk features for benchmark trading strategies, including consistent statistics such as VaR and ES. #QuantFinance Their numerical experiments show that, in contrast to other data-driven scenario generators, the proposed Tail-GAN method used in scenario simulation correctly captures tail risk for both static and dynamic portfolios. IFRS9 Credit Risk: Lifetime PD - Marginal PD or Conditional PD. In IFRS9, for stage 2 exposures, the expected credit loss (ECL) is calculated on a lifetime basis, calculating expected loss until the maturity of the credit exposure. Essentially, it is summing the periodic (annual or quarterly) marginal ECLs until the maturity of the loan. Defined marginal_ECL(n) as PD(n)xLGD(n)xEAD(n), the product of marginal PDs, LGDs, EADs. Sometimes, there are questions if the default probability PD here should be the conditional PD, conditional upon survival to the next period. This question sometimes come about because the marginal PD, defined as the difference between cumulative probability cumPD(n) and cumPD(n+1), is seen as "unconditional". This isn't necessarily true. And one can use both marginal PDs or conditional PDs in ECL calculations. The conditional PD approach eventually converge to the marginal PD. Suppose we construct a conditional PD curve. Each point represents the PD conditional upon survival up to that point. Then lifetime ECL would need to factor the survival probability in the ECL formula. Assume EAD=$1 LGD=1 and no discount. Under option B, a 2 year lifetime ECL = PD(y1) + (1-PD(y1))*PD(y2 | y1). The second term can be worked out to be the marginal PD year 2. Assume starting cohort l0, defaults d1 and d2 for year 1 and 2 respectively. In the second term, the survival probability is (l0-d1) / l0. The second term conditional PD is defaults in y2 over the survivors, d2/(l0-d1). The product of the two is d2/l0, which is equivalent to the marginal PD year 2. This doesn't mean this PD is "unconditional". Thus, there shouldn't be any confusion as to which to use. Both marginal PDs and conditional PDs can be used, in the correct context. However, marginal PD curves are probably easier to construct. Use the easier method? PS: As someone who studied actuarial studies, the ECL formula is equivalent to the actuarial formula for a single premium term life, whose math has been around for a long time. Recognised this immediately when IFRS9 first came about. And as someone who thoroughly disliked actuarial mathematics to the core (too many notations and formulas), I cannot believe it is now paying my salary.
